What is a Bond?
Bond is a fixed-income investment that represents a loan made by an investor to a borrower, typically a corporation or government. When you buy a bond, you're lending money to the issuer in exchange for periodic interest payments and the return of the face value at maturity.
Key Bond Terms
- Face Value (Par Value): The amount paid to the bondholder at maturity (typically $1,000)
- Coupon Rate: The annual interest rate paid by the bond issuer
- Coupon Payment: The periodic interest payment to bondholders
- Market Price: The current price at which the bond trades
- Current Yield: Annual coupon payment divided by current market price
- Yield to Maturity (YTM): Total return if held to maturity
Bond Calculations
Current Yield
Formula:
Current Yield = (Annual Coupon Payment ÷ Current Market Price) × 100%
Example:
Face Value: $1,000
Coupon Rate: 5%
Market Price: $950
Annual Coupon = $1,000 × 5% = $50
Current Yield = ($50 ÷ $950) × 100% = 5.26%
Yield to Maturity (YTM)
YTM is the total return anticipated if the bond is held until maturity, considering both coupon payments and the difference between purchase price and face value.
Approximation Formula:
YTM ≈ (C + (F - P) ÷ n) ÷ ((F + P) ÷ 2)
Where:
C = Annual coupon payment
F = Face value
P = Current price
n = Years to maturity
Example:
Face Value: $1,000
Coupon Rate: 6%
Market Price: $950
Years to Maturity: 5 years
Annual Coupon = $1,000 × 6% = $60
YTM ≈ ($60 + ($1,000 - $950) ÷ 5) ÷ (($1,000 + $950) ÷ 2)
YTM ≈ ($60 + $10) ÷ $975
YTM ≈ $70 ÷ $975
YTM ≈ 7.18%
The bond offers 7.18% annual return if held to maturity
Bond Pricing
Formula:
Bond Price = (C × (1 - (1 + r)^-n) ÷ r) + (F ÷ (1 + r)^n)
Where:
C = Coupon payment per period
r = Required yield per period
n = Total number of periods
F = Face value
Bond Price vs. Yield Relationship
Inverse Relationship
Key Concept: Bond prices and yields move in opposite directions.
- Market Price < Face Value (Discount Bond): YTM > Coupon Rate
- Market Price = Face Value (Par Bond): YTM = Coupon Rate
- Market Price > Face Value (Premium Bond): YTM < Coupon Rate
Price Examples
| Bond Type | Market Price | Coupon Rate | YTM |
|---|---|---|---|
| Discount Bond | $900 | 5% | ~6.5% |
| Par Bond | $1,000 | 5% | 5% |
| Premium Bond | $1,100 | 5% | ~3.8% |
Types of Bonds
By Issuer
- Treasury Bonds: Issued by U.S. government, considered risk-free
- Corporate Bonds: Issued by corporations, higher yield, higher risk
- Municipal Bonds: Issued by state/local governments, tax-advantaged
- Agency Bonds: Issued by government-sponsored enterprises
By Structure
- Fixed-Rate Bonds: Constant coupon rate throughout term
- Floating-Rate Bonds: Coupon rate adjusts based on reference rate
- Zero-Coupon Bonds: No periodic payments, sold at deep discount
- Convertible Bonds: Can be converted to stock at investor's option
Bond Yield Measures
Common Yield Metrics
| Yield Type | Definition | Use Case |
|---|---|---|
| Current Yield | Annual coupon ÷ Current price | Quick income assessment |
| Yield to Maturity | Total return if held to maturity | Comparing bond investments |
| Yield to Call | Return if bond is called early | Callable bonds only |
| Yield to Worst | Lowest possible yield | Conservative estimate |
Understanding Bond Risks
Interest Rate Risk
- Bond prices fall when interest rates rise
- Longer-term bonds have more interest rate risk
- Example: If rates rise 1%, a 10-year bond may lose ~8% of value
Credit Risk
- Risk that issuer defaults on payments
- Rated by agencies (AAA, AA, A, BBB, BB, B, CCC, etc.)
- Lower-rated bonds offer higher yields to compensate for risk
Inflation Risk
- Inflation erodes purchasing power of fixed payments
- TIPS (Treasury Inflation-Protected Securities) address this
- Real yield = nominal yield - inflation rate
Liquidity Risk
- Difficulty selling bond at fair price
- Less common for large corporate/government bonds
- More relevant for municipal and smaller corporate issues
Bond Investment Strategies
Laddering
- Buy bonds with staggered maturities
- Reduces interest rate risk
- Provides regular liquidity and reinvestment opportunities
Barbell Strategy
- Invest in short-term and long-term bonds
- Avoid intermediate-term bonds
- Balances liquidity and yield
Bullet Strategy
- Buy bonds with similar maturities
- Useful for known future liabilities
- Maximizes yield for specific time horizon
